Accounting for Professional Services: Consultancies, Agencies and Practices

Professional services businesses sell time and expertise rather than physical stock, which sounds simpler from an accounting point of view, and in some ways it is. But billing that's based on hours, retainers or project milestones creates its own bookkeeping challenges, and the sector has a few compliance areas that are easy to get wrong if nobody's watching them closely.

Getting revenue recognition right

If you invoice monthly retainers, bill in arrears for hours worked, or take deposits against a project, the date you raise an invoice and the date you actually earned that income aren't always the same. Work in progress (time you've delivered but not yet billed) should show up in your management accounts even before the invoice goes out, otherwise your monthly figures will swing around in a way that has more to do with your billing cycle than your actual performance.

Contractors, associates and IR35

Many consultancies and agencies supplement their core team with contractors or associates rather than employing everyone directly. How those people are engaged matters for tax: get the employment status wrong and HMRC can treat what looks like a contractor relationship as disguised employment, with PAYE and National Insurance consequences landing on the business. If your firm regularly brings in outside help, it's worth having your engagement terms and payment arrangements reviewed against current off-payroll working (IR35) rules, rather than assuming the label on the contract settles the question.

Choosing between sole trader, partnership and limited company

A lot of consultancies start as sole traders or partnerships and incorporate later, and the right structure depends on profit levels, how much you want to draw out versus retain, and how much administrative overhead you're willing to take on. A limited company pays Corporation Tax (19% on profits up to £50,000, 25% above £250,000, with marginal relief in between) while sole traders and partners pay Income Tax and Class 4 National Insurance through Self Assessment. Neither is automatically better; it depends on your numbers.

Making Tax Digital for Income Tax

If you're a sole trader or partner with gross income over £50,000, Making Tax Digital for Income Tax Self Assessment applies to you from the 2026/27 tax year, meaning quarterly digital updates to HMRC rather than a single annual return. The threshold drops to £30,000 from April 2027. If your practice hasn't incorporated, it's worth checking now whether MTD ITSA already applies to you rather than finding out close to a filing deadline.

Companies House identity verification

If you or your co-directors run the business as a limited company, identity verification is now a live requirement rather than something on the horizon: new directors must verify identity from the point of appointment, and existing directors and persons with significant control have a 12-month window from 18 November 2025 to complete verification, typically confirmed alongside your next confirmation statement. It's a quick process, but it's easy to overlook if nobody's tracking the deadline for your specific company.

Management accounts that actually help you run the business

Beyond compliance, professional services firms usually want to know a few specific things: utilisation (how much of your team's time is billable), realisation (how much of that billable time is actually recovered as revenue), and which clients or service lines are genuinely profitable once you account for the time behind them.
